I've recently purchased the original copy of GTA IV, and tried to install patch but it's giving error.

Try installing using the UpdateTitle.exe file.

and When I tried using the TitleUpdate.exe, it asking me for "Run Setup to Install Update"

You can find an archived GTAIV patch 7 update here http://www.mediafire.com/download.php?on51nqo8i6xxanx
Just run and extract the archive in the game directory.
Also install this GFWL update
